We use Photoshop CS > Save for Web, 8bit PNG with 4-32 palette size.

The same PNG sprite can vary in size: with the above settings, we get it
down from 3kb (default save) to 500bytes.

Sorry I cant recommend a tool with a lower pricetag!

I moved from Photoshop to GIMP and have found that I can do everything I
need creating graphics for web or other applications. And it's free.

Well, you could use PNGOUT to reduce size of the image, though PNGOUT will
not help you create the sprite in the first place.
